It was a dramatic end to a pulsating match, which saw City take the lead twice through Kevin De Bruyne and Gabriel Jesus.
But Real Madrid fought back both times, with Benzema and Vinicius Junior scoring the equalizers.
In the penalty shootout, Real Madrid goalkeeper Thibaut Courtois saved two penalties, from Mahrez and Ilkay Gundogan.
Real Madrid will now face Liverpool in the semifinals, while City's hopes of winning the Champions League for the first time are over.
